I have been always assuming that this sentence means "at the moment at which the phone rang, he was watching TV" until today when I see a native speaker interpret it this way "It means there was a period of time during which he was watching, and within that period, the phone rang." We might not disagree with each other, but I think our focus is different. To me, the focus is on "He was watching TV". To him/her, the focus seems to be on "the phone rang". What do you think?
